This is the eternal question! Reductions to tax owed come in two forms generally, deductions and credits. Deductions reduce the amount of taxable income on which the tax owed is based. Once the tax is figured, credits reduce the tax owed on a dollar-for-dollar basis.

Deductions are broken down into adjustments to income (i.e. above the line) and either the standard deduction or itemized deductions (i.e. below the line). Adjustments to income are listed on Schedule 1 and include things like IRA (Individual Retirement Arrangements) and HSA (Health Savings Account) contributions. Taxpayers then have the option to take the standard deduction or itemize deductions to arrive at taxable income. All taxpayers can take the standard deduction for their filing status; however, it could be more advantageous to itemize deductions.

Credits are better! Credits reduce tax owed on a dollar-for-dollar basis. Deductions reduce taxable income. The reduction in tax is the marginal (highest) tax rate multiplied by the amount of the deduction.

As of 2017, the Tax Cuts and Jobs Act changed deductions for medical expenses. Taxpayers can now deduct only medical expenses that exceed 7.5% of AGI (adjusted gross income). However, it may still be more advantageous to elect the standard deduction.

We have a tiered system of income tax. Simply put, the more you earn, the more you pay. As income increases to the next higher tier in the tax table, that amount is multiplied by a higher percentage or tax rate. A taxpayer’s marginal tax rate is the rate applied to the final dollar of income. The effective tax rate is tax paid divided by income.

Most taxpayers elect the standard deduction. If the total of (1) medical expenses, (2) state and local taxes (capped at $10,000), (3) mortgage interest, and (4) charitable contributions exceeds the standard deduction for your filing status, then it is more advantageous to itemize.
